How is a deferred payment loan's new balance calculated?
Balance After Deferment = Loan Balance x (1 + Monthly Rate)^Deferment Months. Interest accrues and compounds monthly during the deferment period, then is capitalized (added to the principal) once regular payments resume.
Why does a deferred loan end up costing more?
Since interest keeps accruing and compounding during the deferment period even though no payments are made, capitalizing that interest into the principal means you effectively pay interest on top of interest for the deferred period.
